The exchange rate can also be known as the FX rate or the foreign exchange rate. The term defines the rate at which one currency can be exchanged for another. In other words how much of currency A you will get for ‘x’ amount of currency B. For example, if the current exchange rate for the euro against the British Pound (GBP) is 1.1200 then you will get €1.12 for every £1.00 you exchange. Therefore, if you want to exchange £500 you will receive €560. Let’s use another example; at company X the current exchange rate for the US Dollar is 1.4600. This means you will get $1.46 for every £1.00 you exchange. Therefore, changing £2000 would result in you receiving $2920. As you can see, the concept is quite easy once illustrated with examples.
So, why does the exchange rate fluctuate? A fluctuating exchange rate is known as ‘floating’. It is definitely the most common type of exchange rate you will come across as fixed rates are rather rare. Floating exchange rates are determined by supply and demand and this is the reason behind the fluctuation. This is comparable to products in general. For example, if demand for duck is high and supply is low, then the price of the meat is going to increase. Alternatively, if demand is low and supply is high then the price will decrease.
You should also consider what affects the value of a currency. To illustrate this; if the euro is decreasing in value, then why is this happening? There are actually several possible reasons. Inflation, the strength of the economy, interest rates, government debt, and trade, are all factors that influence the worth of a currency.
